Hong Kong SFC: Private-Fund Red Flags — Preserve Independent Discretion

The SFC has reprimanded and fined China Industrial Securities International Asset Management Limited (CISIAM) HK$6.8 million for private-fund management failures, putting renewed enforcement weight behind the existing expectation that a Hong Kong asset manager tests—and does not merely execute—an investor-driven proposal.

Bottom line

The SFC found that CISIAM entered into complex arrangements at Tahoe Life's CIO's request: the private fund acquired structured notes linked to a related company's debt and later transferred them to another manager's fund. The SFC said the arrangements added cost and risk, lacked clear commercial rationale and raised concerns about concealing asset movements or connected-party transactions; it found CISIAM neither exercised independent discretion nor carried out adequate due diligence. For Type 9 managers, an investor instruction does not displace the manager's independent gatekeeping role. The SFC's 2019 circular says that, where an arrangement is dubious, the manager should screen, conduct enhanced diligence, escalate to senior management, document the decision, and proceed only when concerns are satisfactorily addressed. Actions

Must — confirm compliance with the fund mandate. Portfolio Management and Compliance should evidence, before execution, that each material transaction fits the fund's stated investment objective and restrictions. The SFC also found that CISIAM failed on this point. (SFC enforcement action.)

Should — apply a red-flag gate to investor-directed or connected-party proposals. Compliance should require a written assessment of commercial rationale, costs, risks, beneficial ownership/related-party links, source of funds and the manager's actual investment discretion. Treat complexity, extra layers or transfers between funds as prompts for scrutiny, not proof of wrongdoing. (SFC circular, paras. 42–50.)

Should — escalate and retain the record. For a proposal assessed as dubious, senior management should approve any decision to proceed in writing, with reasons; keep the screening, due-diligence material, decision and monitoring evidence. (SFC circular, paras. 43, 50–56.)

Consider — test the live book. Risk and Compliance should sample private-fund and discretionary-account structures involving investor direction, affiliated issuers, structured notes or inter-fund transfers, and check whether the file would support an independent investment decision.
